What Factors Are Behind Lower Yields?How Is Security Impacting DeFi?

Decentralized finance (DeFi) was once heralded as a groundbreaking alternative to the traditional financial system, promising exceptionally high returns. However, the allure of these platforms has dimmed due to sharply declining yields on major DeFi protocols, with returns now falling behind conventional financial products. This has sparked a reevaluation of DeFi’s fundamental risk-reward proposition, challenging its initial promise.

What Factors Are Behind Lower Yields?

Once yielding more than 20% annually by depositing U.S. dollar stablecoins, platforms like Aave now offer significantly reduced returns. By 2026, Aave’s annual return for USDC had dwindled to approximately 2.61%, lagging behind Interactive Brokers’ 3.14%. Yields on Lido’s stETH and Ethena’s USDe also saw declines, highlighting a broader trend. Various factors, including diminished incentive rewards and changing market dynamics, contribute to this downturn.

How Is Security Impacting DeFi?

Security continues to sour DeFi’s appeal, as high-profile hacks and breaches persist. For instance, Balancer Labs shut down after a $110 million exploit, while the Resolv protocol incurred a $25 million loss due to insufficient safeguards. The first half of 2025 saw over $2.47 billion in crypto assets stolen across platforms, with wallet security flaws and social engineering attacks playing pivotal roles.

Co-founder of Morpho, Paul Frambot, suggests that today’s subdued yields are a natural phase for the industry. Morpho seeks to navigate this trend by offering customizable pools enabled through varying risk and collateral strategies. These pools can deliver yields up to 6.48%, adjusting returns to match risk appetite. He states,

At present, yields are converging toward risk-free levels because most pools operate under similar parameters; however, customizable and competitive pool models are proving capable of supporting higher returns.

Despite the current challenges, Aave representatives maintain that these low yields are not here to stay. They highlight instances where Aave outperformed traditional brokers and note the platform’s competitive borrowing costs. Meanwhile, DeFi’s trajectory may be influenced by upcoming U.S. legislation potentially curbing passive stablecoin yields reliant only on asset custody.

This scenario underscores DeFi’s shifting landscape:

  • Yields on major DeFi platforms have significantly declined, falling behind conventional financial products.
  • Persistent hackings have cast doubt on the sector’s security measures.
  • Future regulatory moves could reshape the returns landscape, potentially pushing them closer to traditional finance benchmarks.

As DeFi confronts these myriad challenges, its ability to adapt and innovate remains crucial. The downturn in yields, security concerns, and impending regulatory pressures highlight critical points of evolution needed for the sector to thrive in an ever-changing financial ecosystem.
